The Impact of Recurring Nonrecurring Items in Private Debt Contracts

Abstract

This study investigates the impact of recurring nonrecurring items on lenders’ perception of borrowers’ risk by examining the relations between the recurrence of nonrecurring items and various loan features, including interest rate spread, loan maturity and size, and the tightness and number of income statement and balance sheet based covenants. Using U.S. private loan issues by publicly traded borrowers, we find that the recurrence of nonrecurring items is positively associated with interest rate spread and the tightness and number of income statement based covenants, and negatively associated with loan size and the number of balance sheet based covenants, showing that the recurrence of nonrecurring items is positively related to perceived borrowers’ risk. Our findings are robust to lender preferences, industry based financial shocks, and alternative measurement windows. The findings demonstrate the impact of recurring nonrecurring items on lenders’ perception of risk and emphasise the importance of further investigation into such items when pricing debt.

Biography

Sander joined the School of Accounting, Audit and Tax as a Lecturer in April 2020. He completed his PhD at KU Leuven in Belgium and also holds a bachelors and master’s degree from KU Leuven. Sanders focusses on corporate governance, with a specific interest in the complex relations between company directors and the role of director behaviour in the firm information environment. His expertise lies in evaluation and quantifying determinants and consequences of individual behaviour in corporate boards. His interest is in assessing fairness in the firm information environment and in the treatment of different members of the board of directors. Sander studies insider trading using it as a measure of director diligence and ethics. His work has been published in Journal of Business Ethics, Auditing: a Journal of Theory and Practice, Decision Support Systems, and Accounting Research Journal.
